For superior investment returns, try radical simplicity
Though we are heavily influenced by those we perceive to be experts, trust your instinctual desire

According to Alicia Munnell, director of Boston College’s Center for Retirement Research, there is a looming retirement crisis and the outlook is alarming. It’s a problem that will affect the citizens and employers of every state – including Colorado. In a recent interview with the Wall Street Journal, Munnell explains:
Our National Retirement Risk Index, based on data from the U.S. Federal Reserve’s Survey of Consumer Finances, shows that about half of today’s working-age households won’t be able to maintain their pre-retirement standard of living in retirement. The reason is simple: We need more income because we are living longer and continue to retire relatively early. But we will get less from traditional sources. And interest rates, which determine how much income we can draw from our nest eggs, have fallen to historic lows.
In addition, traditional pensions are rapidly disappearing. While 401(k) plans could be an effective replacement if employers automatically enroll employees at high savings rates, today these plans are clearly falling short. For households nearing retirement that have 401(k)s but not necessarily IRAs, the typical total balance in their retirement savings is only $111,000.
Even worse, only about half of private-sector workers participate in any kind of employer plan at their current job. This coverage gap is a serious problem, because —outside of workplace plans – Americans save virtually nothing.
Colorado policymakers need to think about how this will affect an already challenged budget stuck in a Gordian knot of difficult choices created by constitutional changes during the last two decades, including TABOR and Amendment 23, which sets spending levels for K-12 education.
Local employers will share in the responsibility to help look after the welfare of their employees.
We suggest part of the answer may be found in two paternalistic behavioral nudges in the realm of retirement savings options:
- Reducing the number of investment fund choices available to participants
- Educating/steering them to equity index funds
Stocks for the long run
What’s the optimal strategy to maximize investment returns over a multi-decade time frame? Answer: Buy and hold equities.
The case for equities over bonds is straightforward and noncontroversial. Over time, equities have been the best way to preserve and grow purchasing power. Since 1926, adjusting for inflation, equities have delivered a 7 percent real return for large-company stocks and a 9 percent real return for small-company stocks – double and triple the 3 percent real return for bonds.
Buy what?
We recommend buying one domestic equity index fund and one international index fund. That’s it.
Most equity investors own more individual securities and funds than they need to achieve diversification. Many large banks and investment advisers have black-box software that generates “model” portfolios for given investor profiles. As a result, clients – and, too often, their financial advisers – don’t fully understand what they own or why they own it. Often, such model portfolios regularly underperform passively managed index tracking funds – sometimes dramatically so.
While a small number of active managers have managed to outperform the market in the long term, it’s totally unnecessary to beat the market to enjoy the premium returns of equities.
When it comes to building a fully diversified equity portfolio, an investor merely needs to own two broad-based equity index funds. Considering that, as of 2015, 84 percent of the income earned by publicly traded U.S. companies came from the top 100 firms, a sharp increase from 53 percent in 1995, owning index funds is the best way to share in this concentrated generation of U.S. profits.
As an illustration, consider the two Vanguard exchange-traded funds shown in the table below. Based on their holdings as of March 31, 2017, an investor in these funds would own shares in 9,773 of the leading companies in the world while benefiting from some of the lowest expense ratios in the industry – typically 90 percent less than comparable actively managed funds.

Perhaps you’ve seen a lot lately about a potential impending bubble in the stock market due to investors “mindlessly” pouring money into index funds. You may have heard that now could be the time to get tactical by switching to actively managed funds.
Let’s consider the evidence.
Based on the most recent SPIVA analysis comparing S&P indices to actively managed funds, for the 15 years ending in 2016, 92.2 percent of U.S. actively managed large-cap funds, 95.4 percent of U.S. mid-cap funds, and 93.2 percent of U.S. small-cap funds trailed their respective benchmarks.

But is this 15-year period, the longest ever prepared by SPIVA, a fair one for comparison? Yes.
Since the end of World War II, there have been 11 bear markets (stock market declines of at least 20 percent from peak value). The last two – the dot-com crash beginning in 2000 and the 2008 financial crisis – were the most severe, with peak-to-trough declines of 49 percent and 57 percent, respectively. (
